1 of 4: Start the conversation by asking Fenris to make Danzig talk.
2 of 4: He'll do so, after which you can decide whether or not to let Danzig go.
3 of 4: If you let him go, he'll run away, and there'll be no combat. (And you'll get several rivalry points with Fenris.)
4 of 4: If you refuse to let him go, he'll be killed automatically, and his guards and other allies will attack.
